A Review on Krugman’s Argument – Japan – Still Trapped

1. Introduction

Japanese economy has caught in a stagnation and deflation in
almost a decade. Svensson (2003) summarizes that two factors
which trigger Japan caught in a trap are policy mistakes and
a failure to coordinate policies to recover Japanese
economy.

There are some debatable arguments related to the Japanese
policy to escape Japan from the liquidity trap. One of
debates comes from Krugman that said Japanese economy has
caught in a liquidity trap. He highlights the importance of
a negative real rate of interest to equilibrate the economy,
to match saving with investment in Japan.

This paper will outline Krugman's point of view on his
article "Japan: still trapped", and give an opinion about
his argument that a negative real rate of interest is
necessary to restore full employment. This paper will also
relate cagan's stability model to krugman analysis and point
out the role of fiscal policy in maintaining stability of
the Japanese economy.

2. An overview about Japanese economy and Krugman's argument

Since 1990, Japan has fallen to a stagnation and deflation
in economy. There are several causes which make Japan
continued to recession. A high saving's rate and low
consumption rate in Japan, for example, have led to a
terrible drop in demand and cause Japan difficult to recover
the economy. Furthermore, yen appreciation to dollar has
also been a serious problem which led to cause the economic
bubble, asset price deflation, and the liquidity trap.
(Okimoto, 1999)

Krugman reveals some facts that Japan caught in a trap, such
as : the low short term interest rate which have reached
nearly zero, BOJ actions to stimulate demand by lowering
interest rate is ineffective and some money hoarding
transactions. To explain the economic situations on Japan,
he started his analysis from the basic IS-LM model. (1) (2)

From the first equation, saving (S) and investment (I) are
contingent on the level of real income (y) and real interest
rate (r). Meanwhile in the second equation, i is the nominal
interest rate, the real rate plus expected inflation.

He argues that the concept of liquidity trap happens when
saving exceed investment at full employment even at zero
real interest rate - that . It can be clear from the graph
above that the solution for the interest rate to match
saving and investment equal at full employment is a negative
real rate of interest. This is the critical point for
Krugman to stress the importance of negative real rate of
interest to restore full employment. In this point of view,
he argues that, given zero interest rate, a positive
expected rate of inflation is needed to generate negative
real interest rates, which will stimulate aggregate demand
and restore full employment.

3. Critiques on Krugman's argument

In order to make an understanding about Krugman's argument,
its better to review about the concept of liquidity trap.
What make Krugman's is incomprehensible is about the
distinction between the cost and the return on capital.
Rogers (n.a) argue that Krugman is not clearly to explain
about the distinction between the cost and the return on
capital. Furthermore, he also think that Krugman's concept
to come out from liquidity trap by setting a negative cost
of capital to equate to the negative return on capital makes
no economic sense.

From Roger's idea, what is important for Japanese economy to
escape from liquidity trap and to recover the economy is the
positive marginal efficiency of capital (MEC). It means that
to induce new investment the rate of return over cost must
exceed the rate of interest. Thus, as the difference between
what is returned and the costs constitute the profits, to
induce new investment, the rate of profit (marginal
efficiency of capital/MEC) must exceed the interest rate.

Roger also reveals the relevance of Wicksell theory to
recover Japanese economy. This idea is understandable
because if the money rate of interest was below the natural
rate of return on capital, people would borrow at the money
rate to purchase capital, thus rising demand for some
resources and also their prices. In this terminology, price
stability would result only when the money rate of interest
and the natural rate of return on capital-the marginal
product of capital-were equal.

4. Cagan convergence condition and Japanese economy

In order to simplify an economic instability in Japan, I
will use a Cagan convergence condition, which has developed
by Cagan in 1956. He has developed a model of hyperinflation
by deriving such condition, as shown below. (3) (4) (5)

We can substitute to the equation. So. From the first
equation, we substitute, and drop variables that are not
involved in this convergence analysis, so we set. Thus, We
can apply that equations to the matrix.

To solve simultaneous differential equations, the necessary
and sufficient conditions for stability are that the
determinant of 2x2 matrix be positive and that the trace be
negative. Thus, it must statisfied, or So.

In early 1990s, Japanese economy has fall into the bubles
economy in property and share price. In such situation of
liquidity trap, the interest elasticity of money demand is
to be expected so high. Furthermore, ZIR Policy of Bank of
Japan Then would set nominal interest rate nearly to zero.
Another component in cagan model (speed people adjustment
expectation) is likely to rise, thus from the condition, the
Japanese economy is predicted unstable and would fall into a
deflation spiral.

This term-deflationary spiral-can clearly explained by
Svensson (2003) that the situation of deflation would give a
negative consequence to Japanese economy. First of all,
deflation situation would increase the real value of nominal
debt which may cause some indebted households and firms to
bankrupt and fall in asset prices. Furthermore, this
problems would trigger instability in financial system due
to banks would face a collateral loses value and bad loans.

He also reveals that instability in Japanese economy is
deteriorating with a deflationary spiral due to a rising
unemployment rate in Japanese economy and a rigid wage. In
this case, due to deflation the real wages would not go
down, but increase, further escalating unemployment rate.
All in all, this may contribute to a further drop in
aggregate demand, a further increase in deflation and a
further increase in the real interest rate.

5. The role of fiscal policy in Japan

The role of fiscal policy to escape Japanese economy from a
liquidity trap is still debatable. Although some people
might argue that Expansionary fiscal policy is powerful to
be a stabilization policy when economy goes into the
recession, to restore full employment in a liquidity trap.
This policy, instead, has led Japan to a massive national
debt. Krugman (1998) actually pay almost no attention to the
role of fiscal policy in Japan. He argues that the fiscal
policy would have no effect if consumers really do exhibit
something like Ricardian equivalence. In this case, People
would anticipate a policy of higher government debt by
increasing their saving, because they expect that there
would be a tax increases or a reduction of government
benefit. Furthermore, he also argues that some fiscal
spending in Japan are unproductive to stimulate its economy.

Midori Cocktails

Midori is a sweet muskmelon flavoured liqueur (in some parts
of the world liqueur is used interchangeably with cordial)
and green in colour. The drink was originally made in Japan
and the name midori means green in Japanese. As Midori is
extremely sweet it is usually mixed to make cocktails by
mixing with lemonade, fresh lemon, lime, pineapple or orange
juice. Sometimes a sour flavour is added to counter its
sweetness.

There are n number of cocktails that can be prepared with
Midori by mixing liquor and fruit juices. Although it is a
matter of individual tastes that determines the type of
cocktail that you would like, some of the popular cocktails
made with Midori to give it a sweet taste are Midori
Illusion, Midori Splice and Midori Sour.

Midori Illusion:

To make one serving of Midori Illusion you require:

1 oz Midori liqueur

1 oz White Rum

1 oz Vodka

1 oz Orange Liqueur

? oz Blue Curacao liqueur

Pineapple juice to taste

Lemonade

Fill a highball glass with ice cubes and pour all the
ingredients and stir well. Top up with lemonade and then
stir gently and serve in a highball glass.

The top up with lemonade is optional and pineapple juice may
be replaced with other juices as per taste preferences.
Either way it makes a sweet fruity drink with a fair amount
of kick.

Midori Splice:

To make one serving of Midori Splice you require:

1 oz Midori liqueur

1 oz Coconut Rum

Pineapple Juice

1 oz cream

Pour all ingredients in a tall glass and stir gently. Float
fresh cream and serve in a Collins glass.

It is a super drink, not so sweet and the cream on the top
augments the taste.

Midori Sour:

To make one serving of Midori Splice you require:

2 oz Midori liqueur

1 oz Vodka

2 oz sweet and sour mix (blend of lemon juice and syrup)

1? oz Sprite soda

Pour Midori liqueur, vodka and sweet and sour mix in a
cocktail shaker half filled with ice. Shake and strain in a
highball glass full of ice. Pour the soda and add a lime
wedge and serve.

There are a number of variations in Midori Sour. A slight
variation is by adding fresh pineapple juice with a splash
of Sprite soda makes an equally invigorating cocktail. You
can omit the vodka and make a Midori Sour without it also.
Some prefer to add sugar and mix in a blender with enough
ice to freeze. Whatever way you mix a Midori Sour it makes a
very tantalizing cocktail.

Second Half of Year Should be Better

As the worst recession since World War II closes in on the
two year mark, less people are losing their jobs, but
unemployment is still rising. People who do have jobs are
working fewer hours for less pay. According to the
Associated Press, the national unemployment rate is 9.5
percent, the highest it's been in 26 years. It's predicted
to hit 10 percent before the end of the year--a number
President Obama hoped to avoid with his administration's
efforts to turn the economy around.

Layoffs have slowed down a bit across the country, but
hiring has not picked up. While Federal Reserve Chairman
Ben Bernanke has been predicting that the recession will end
this year, economists predict that it will take years for
the job market to recover. Companies and individuals are
spending cautiously and saving at record rates.

The picture continues to be brighter for the Austin area,
where jobs were added in May. According to the
Austin-American Statesman, over 4000 jobs were added in May,
mostly in government and a wide range of service jobs.
Industries like construction and manufacturing continue to
shed jobs, making the local unemployment rate 6.1 percent.
While this is slightly higher than it was a year ago, it's
still well below the national average and even below the
Texas average of 7.1 percent. The Austin real estate market
also seems to be showing signs of improvement with
seasonally adjusted sales improving since December

"Layoffs seem to have leveled off in the area," Alan Miller,
executive director of Workforce Solutions-Capital Area, told
the Statesman. However, the job market remains competitive
with new graduates and those looking for seasonal work.

While jobs are one measure of the economy's health, consumer
confidence is another. The official Consumer Confidence
Index comprises two parts, as explained by the Associated
Press recently. There is the Present Situation index
measuring how shoppers feel about the economy. Then there
is the Expectations index, which looks at shoppers' outlook
for the next six months. Overall, consumer confidence is
far below what is considered normal, with the Present
Situation Index showing the larger decline.

What this means is that the Consumer Confidence index that
is hovering in the 50s to 60s is nowhere near the number of
90 that indicates a healthy economy. However, the number
has gone steadily up since its low mark in February. But
analysts predict that this recession, much like the Great
Depression, will markedly change consumer spending habits
for years to come. While spending a little wiser and saving
for a rainy day are not necessarily bad things, it does mean
that getting the economy back on track is going to take some
time.

The Philosophy of Garbage and Japan

Sitting on the bullet train with Fred, we were moving across
Japan at 240 kph, moving speedily to another meaningless
meeting. Hurry up to wait. Peering out the window at the
darkening landscape, we couldn't see Mt. Fuji. We knew it
was there and we were 99.99% sure that we would not be able
to see it. We still looked just the same. Naturally,
obscured by clouds, pollution or both, we couldn't see it.
The darkening landscape may have been a factor too.
Collecting my trash from a 7-11 salmon rice ball, a handful
of tangerines, and a Crunky chocolate bar, I stuffed it into
the 7-11 bag and commented, "I do miss trash cans."

I should have known better than to make such a comment
around Fred. After the terrible terrorist attacks of 9-11,
the garbage cans on the bullet trains were taped shut and
people had to take their garbage off the train with them, or
leave it on the train. He quickly replied, "You know, trains
in Japan were always one place that you could be sure of
finding a garbage can. Where can we be confident of finding
trash cans? Certainly not on the street and certainly not in
parks. Did I ever tell you about Mike and his garbage can
inquiry?"

I nodded my head, but my nod was in vain. Fred started to
tell me all about Mike and his garbage, again, "Mike made
the foolish mistake of replying to one of those let's ask
the foreign residents for their feedback about life in Japan
inquiries. Mike was tired of going to the park with his son,
not finding any garbage cans, and seeing all the trash
scattered around. Mike thought that if there were trash
cans, people would use them. Mike mistakenly thought that
trash cans were an obvious municipal service. So, he replied
to that effect. Would you believe that two guys from city
hall went all the way out to Mike's house to explain why
there were no trash cans in the park? They explained that
trash cans would be an added expense that the city did not
want to pay for, which was why they had the take your
garbage home with you approach. When Mike pointed out that
the take your garbage home approach was not working and
people were just dumping their trash in the park, what do
you think they said?"

I started to reply, but Fred cut me off, "They explained
that it was an added expense that the city did not want to

exact same thing all over again. So Mike is wondering why he
ever gave feedback in the first place. Even more, Mike is

wanted garbage cans in the public parks. He thought this was
a basic municipal service. He thought providing feedback
might lead to improvement. Little did Mike know that city
hall was not really open to change. There was one way to do
things - the city hall way. City hall was always open to
explaining exactly what they were doing. They thought that
explaining how they did things would help people to
understand what was going on. They thought that explaining
would help to reduce problems. They did not have a clue that
people providing feedback expected change.

Mike never gave any feedback again.

? When the volcano finally erupts, it may emit volcanic
debris up in the air. Be prepared to see falling rocks and
small stones coming from the crater. Thus, take a safe
shelter during the eruption.

? Prepare gas masks because the volcanic eruption may also
be accompanied by foul odor coming from the release of
sulfur. You may suffocate or may not be able to take normal
breathing during a volcanic eruption.

? Lava is the centerpiece of the eruption. It is also the
most destructive material the volcano will produce during an
eruption. It is composed of very hot mud that may instantly
burn down any material. Avoid contact with the lava.

? After the eruption, wait for volcanologists' advice on
when you can safely get back to your homes.

Volcanoes are truly one of nature's most destructive forces.
Be prepared for volcanic eruptions if you live nearby an
active volcano. You do not need to change address. All you
need is to take precautionary measures when the volcano
produces signs of eminent eruption.

Red eyes swollen face and other signs of continuous sitting
in front of the monitor do not indicate success in trading
currencies. Professional trader knows when to watch the
charts on his monitor and when to be away from his computer.

It is not realistic to be successful in anything if you are
constantly tired. You need to have a fresh and clear mind in
order to see a trading opportunity and make profit. So, how
should you schedule your time around trading Forex?

I have a couple suggestions for you. It is based on my
experience. I hope it can help you to schedule your time for
trading currencies. I always use US Eastern Time which is
GMT-5, therefore you need to make necessary adjustments for
your time zone.

Asian Forex Session

Time period from 5 pm until 11 pm is called Asian session.
It's time of Japanese traders. In this period the most
powerful countries that active are Japan, China and
Australia.

Trading during this time is not very active. Most currency
pairs are not too volatile. European and American financial
institutions are closed for the night. There is almost no
price movement for major currency pairs. There are some
exceptions though. For example important economic news
releases in Japan can make some currencies more volatile.

You can do scalping trades during this period. However in my
opinion it's not worth it. So if you have any open position
make sure you placed stop loss order and go do something
else besides trading in Forex.

The following couple of hours 11 pm - 1 am are usually the
slowest time in the market. Even Asian financial
institutions and traders are getting ready to go home. If
you do decide to trade during this time the best currency
pair to watch is any cross with Japanese Yen: GBP/JPY,
EUR/JPY etc.

Trading During European Session

When Asian session closes the following time period is one
of the most important ones. Now it is time for European
banks and traders to come into play. Since they can define
the trend for the rest of the day it is important to look at
this time period.

If you do decide to trade during this time I would advise to
follow the market very closely so you wouldn't miss a good
trading opportunity. Between 4 am and 5 am there can be
important economic news releases. That's the time when
market presents good opportunities.

Time frame from 4:30 am until 6 am is time when London
financial institution and traders are most active. Usually
around 5 am, 6 am British economic news can be released. The
best currency pairs to trade in this session are crosses
with Euro and British pound.

NY Trading Session

The most active time in Forex market is the morning of the
New York session. We have overlap of European session with
the New York open therefore the volatility is probably the
highest during the day. The World's largest banks and
financial institutions are active during this time.

Since it is the most active time I recommend to trading
during this time frame if you are a day trader. Some people
trade only during the New York session and do very well,
because big moves happen in this session. Almost all
important news are being released at 8:30 am. You want to
watch closely this point in time if you don't want to miss a
trading opportunity. Around 1 pm - 2 pm the market activity
slowly fades away.

After that the volatility of the currency pairs gradually
slow down. There can be news releases from the Federal
Reserve. It comes around 2:15 pm. Sometimes it can affect
the volatility in the market.

From this information you can easily see that there is no
need to spend 24 hours a day waiting for trading opportunity
in front of your charts. It's enough to pick one active
period in the market to catch a good trading opportunity.
This is a way to successful trading in Forex.
